Yes, the previous loss of citizenship by naturalizing elsewhere still affects eligibility. Your wife's father was NOT Italian when she was born so your wife was NEVER Italian and that is why she is not eligible to apply to be recognized for a citizenship she never had in the first place. Some people CAN and DO establish the chain back to 1880, because unlike your wife, they were BORN to Italians and NOT to ancestors who were no longer Italian.
